What Are Incoterms and Why Do They Matter in Shipping?

Understanding the meaning of Incoterms and their role in international trade and contracts.

Clarity is essential for a smooth process when you're shipping goods internationally. Miscommunication can lead to costly delays, damage, and even lost shipments for your business.

This is where Incoterms can help you and your business. These internationally recognized trade rules help businesses define the responsibilities of buyers and sellers, establishing smooth transactions. But what are they, and why are they important in global trade? Let's break it down in a way that all shippers can understand.

What Are Incoterms?

Short for International Commercial Terms, these are standardized regulations created by the International Chamber of Commerce (ICC). They explain what buyers and sellers must do in a transaction, including shipping, insurance, and customs clearance.

Understanding Incoterms is important for businesses in global trade. It helps avoid disputes and makes shipping obligations clear.

They determine who is responsible for transportation costs, insurance, and import/export duties. These rules apply to domestic and international shipping, although they are most commonly used in global trade.

Why Are Incoterms Important?

Businesses involved in international trade rely on Incoterms to prevent shipping mishaps and financial issues. Clearly outlining who handles what in a transaction makes shipping logistics more efficient and reduces legal risks. Here's why they matter:

  • Clear Contracts: Avoids confusion about costs, risks, and buyer/seller responsibilities.
  • Risk Management: Defines when risk transfers from seller to buyer and vice versa.
  • Cost Control: Helps businesses budget on target for shipping expenses.
  • Legal Protection: Prevents disagreements regarding transportation, insurance, and delivery terms.

The ultimate goal is to create a common understanding between buyers and sellers to conduct smooth transactions.

What Are the Different Types of Incoterms?

Currently, 11 Incoterms are in use, and they all fall into two categories. They are Incoterms for any mode of transport and Incoterms for sea and inland waterway transport. Here’s a breakdown for you:

1. Any Mode of Transport
  • EXW (Ex Works): The buyer assumes all transportation expenses and related risks once the goods depart from the seller.
  • FCA (Free Carrier): The seller hands the goods to a carrier or a designated location.
  • CPT (Carriage Paid To): The seller pays for shipping. However, the buyer takes on the risk when the seller gives the goods to the carrier.
  • CIP (Carriage and Insurance Paid To): The seller covers transport and insurance until the agreed-upon location.
  • DAP (Delivered at Place): The seller transports goods to the buyer's site, and the buyer is responsible for import duties.
  • DPU (Delivered at Place Unloaded): The seller handles delivery and unloading.
  • DDP (Delivered Duty Paid): The seller deals with all costs, including customs duties.
2. Sea and Inland Waterway Transport
  • FAS (Free Alongside Ship): The seller drops goods next to the ship; the buyer takes over from there.
  • FOB (Free on Board): The seller is responsible until they load the goods onto the ship.
  • CFR (Cost and Freight): The seller pays for transportation but does not pay for insurance.
  • CIF (Cost, Insurance, and Freight): The seller covers transport and insurance costs.

Understanding the different insurance terms is important. Choosing the right one can help control costs and risks in your shipping strategy.

How Incoterms Impact Shipping Insurance

One key aspect often overlooked in Incoterms is shipping insurance. Some options include insurance coverage, like CIP and CIF. In contrast, others leave it to the buyer or seller to arrange separately.

For more peace of mind, consider exploring InsureShield Shipping Insurance. This protection offers custom coverage and helps mitigate risks, so you have an alternative to relying on carrier liability.

For example, if you use EXW, the buyer takes on all risks immediately. Shipping insurance protects against lost or damaged goods. Businesses using FOB can avoid financial loss by insuring shipments beyond the seller's responsibility point.

With InsureShield, you have access to:

Choosing the Right Incoterm for Your Business

Choosing the best Incoterm depends on factors like shipping destination, cost-sharing preferences, and risk tolerance. Here are some factors to help you decide:

  • Want full control? You can use EXW to manage your shipping and insurance.
  • Prefer minimal risk? You can choose DDP or CIF, where the seller covers more expenses.
  • Need flexibility? Both FCA and CPT offer a balance between expense and control.

What Are the Current Incoterms in Use?

The ICC published the latest Incoterms 2020 rules, which many businesses have adopted. However, older versions like Incoterms 2010 may still be used in some contracts. Always confirm the version before finalizing a deal.

By understanding Incoterms and using the right ones, businesses can avoid costly mistakes and ensure smooth shipping operations.
